Behavioral finance is a theory aimed at understanding how inpiduals make financial decisions. While traditional finance assumes that people always act logically and rationally, behavioral finance challenges this assumption.

This approach recognizes that inpiduals’ financial decisions are influenced by emotional, psychological, and social factors, which in turn shape behaviors in financial markets. Behavioral finance reveals that investors act not only based on economic data but also on psychological tendencies.

What Are the Theories of Behavioral Finance?

Behavioral finance theories have been developed to explain the irrational behaviors inpiduals exhibit when making financial decisions. Contrary to traditional finance, these theories propose that people are influenced by psychological and emotional factors. Below are some of the most well-known behavioral finance theories:

  • Overconfidence Theory
Overconfidence refers to inpiduals placing excessive trust in their knowledge and skills. Investors may make faulty decisions and exhibit overly optimistic market predictions due to overestimating the accuracy of their information.
  • Loss Aversion
Loss aversion theory states that inpiduals feel losses more intensely than equivalent gains. This can lead investors to take riskier decisions to compensate for losses or hold onto losing investments longer than rational behavior would suggest.
  • Herding Behavior
Herding behavior occurs when inpiduals mimic the actions of the majority. When a trend towards a particular investment emerges, investors follow the crowd, which can result in speculative bubbles or sudden market crashes.
  • Framing Effect
The framing effect implies that the way information is presented can lead to different decisions. For example, an investment described in terms of its “potential gains” is perceived more positively than when framed as “risk of loss,” directly influencing investors’ risk perception.
  • Representativeness Bias
Representativeness bias is when inpiduals make generalizations based on limited data. Investors may incorrectly assume that an asset that performed well in the past will continue to do so in the future.

What Is the Difference Between Traditional Finance and Behavioral Finance?

Traditional finance assumes that investors always make rational decisions based on mathematical models and economic data, disregarding psychological or emotional factors.

Behavioral finance, on the other hand, acknowledges that investors frequently make emotional and irrational decisions. According to behavioral finance, inpidual psychology can disrupt market efficiency, causing prices to not always reflect true values.

While traditional finance relies on the efficient market hypothesis, behavioral finance argues that irrational behaviors are common in markets. Emotional reactions can sometimes outweigh logical analysis.

Why Is Behavioral Finance Important?

Behavioral finance theories can help investors make more informed decisions. Awareness of emotional traps like overconfidence, herding, or loss aversion can make it easier to avoid them.

If you lack sufficient financial knowledge, educational programs can teach you the fundamentals and help you better analyze how behavioral finance influences your investment decisions.
